Even though he may be right about where the album art should be displayed, my question is can the album art be displayed on the dac (when connected via USB to a laptop or pc)?

The UPnP renderer has access to the entire file including ID3 tags and album art. However, the DAC would not have access to the ID3 data if it is separate from the UPnP renderer and uses a USB interface to receive audio data from the UPnP renderer. So your colleague is correct about this.
